1. As Lord Rhodes is aware, future of Hong Kong very sensitive

and complex problem. Both Chinese Government and HMG are studying

China, Hong Kong and HMG all want to see Hong Kong continue

as a free port and financial and business centre. To achieve this

some way should be found to continue the present administrative

arrangements, taking into account Chinese interests.

However until the Chinese have made their position clearer

we should prefer to avoid references to laws being changed or

treaties abrogated. Particularly at present time, with emotions

running high in this country over Falklands.

Preferable therefore if Lord Rhodes referred to mutual

interest in maintaining confidence and importance of building

on practical cooperation between Hong Kong and China. Good

relations should enable confidence to be maintained while

taking Chinese interests and needs into account. Particularly

important to ensure basis for strong and independent Hong Kong

dollar.
